The gambler’s fallacy is the belief that if something happens more frequently now, it is less likely to happen in the future. For example – if a batsman scores three centuries in a row, most people believe that he is more likely to fail in the fourth innings.
The first true test of the Gambler’s Fallacy happened on the 18th of August 1913 at the roulette tables of the Monte Carlo Norwegian Casino Online in Monaco. The ball had fallen on black about 8 to 9 times in a row which kicked in the gambler’s fallacy – and people started betting more on the ball falling on a ruby-red pocket in the next spin.
Incidentally, for some reason, the ball showed extreme stubbornness and fell on a black pocket 26 times in a row before falling on a ruby-red pocket. So while the people who gambled on ruby-red in the 27th spin took place a lot of money, a much greater number of people lost a lot more money due to the long streak of blacks. This is why the Gambler’s fallacy is also called the Monte Carlo fallacy.
If we measure this from a probability point of view, then the chances of the ball falling on a black or ruby-red pocket were the same i.e. ½ or 50%. However, the gamblers calculated the odds by factoring in the previous outcomes. So according to the gamblers, the chance of the ball falling on a black in the 27th attempt was (1/2) raised to the powerfulness 27 or 0.0000007%. That’s a 1 in 133 million chance
The same “hot streak” scenario can be examined on the daily Nifty 50 closing data as well. For our study, we used daily Nifty 50 closing prices from the year 2003 which came to 4,657 trading days.
And here are the number of sessions (consecutive days) when the Nifty went in one direction i.e. higher:
– 3 days in a row: 699 sessions
– 4 days in a row: 371 sessions
– 5 days in a row: 187 sessions
– 6 days in a row: 101 sessions
– 7 days in a row: 49 sessions
– 8 days in a row: 26 sessions
– 9 days in a row: 12 sessions
– 10 days in a row: 4 sessions
– 11 days in a row: 1 session
The highest streak that has been recorded on the Nifty 50 was 11 days in a row, which happened Nifty 50 climbed from 4,518 points on 14th of September 2007 to 5,210 points on 3rd of October 2007.
👉 INVERSE GAMBLER’S FALLACY
The Inverse Gambler’s Fallacy is the opposite of the Gambler’s fallacy and is an equally tricky situation. It explains a behavior where the gambler believes that a series is bound to continue for some more time.
The job here is that the gambler presumes that the next event or the next coin toss has some kind of a memory of the past results which will have a bearing on the future outcomes.
In investing, the most common form is this practice of chasing performance i.e. investors look at the best performing funds of last year and invest in those funds assuming that the series will continue and they will be the next year’s best-performing funds as well. 👉 RETROSPECTIVE GAMBLER’S FALLACY
The last of the three fallacies is the retrospective gambler’s fallacy. The retrospective gambler’s fallacy reveals a behavior where people utilisation present conditions to conclude what power have happened in the past.
To put it simply, if the gambler observes multiple successive “heads”, he concludes that the previous unknown flip would have been a “tails”. In other words, he assumed past conditions based on what he saw presently.
The same is seen in the investing world as well. Like in the business newspapers we read and often take investment decisions based on what we power have read. So when the headlines read something like “The GDP is down this quarter”, it does not give us any hint as to where the GDP was in the previous quarter. But unfortunately, the retrospective fallacy kicks in, and many people assume that the GDP was up the previous quarter which is why the headline is saying that the GDP is down this quarter.
This is clearly a mental or a behavioral issue because it’s truly possible that the GDP was down in the previous quarter and it is down in this quarter itself.
